What Is the Interest Coverage Ratio and Why Does It Matter?

The ICR is the most common reason BTL mortgage applications are declined at the numbers stage. Understanding it before you apply saves time.

The interest coverage ratio is the percentage by which your rental income must exceed the interest-only mortgage payment at the lender's stress test rate. Most personal BTL lenders use 125%. Limited company BTL lenders typically use 145%. The stress test rate is usually higher than the actual mortgage rate you will pay.

In practice: if you are borrowing £150,000 and the lender uses a 5.5% stress test rate, the interest-only payment at that rate is £687.50 per month. At 125% ICR, rental income must be at least £859. At 145% ICR, it must be at least £997. If your expected rent is below those thresholds, the lender may reduce the loan amount.

Mortgage-wise: limited company rates are higher, the ICR is 145% rather than 125%, and directors must provide personal guarantees. Tax-wise: limited companies can deduct full mortgage interest as a business expense. Whether a limited company is better for you depends on your tax position and requires advice from an accountant.
The calculator gives a useful indication for HMOs but HMO lending has specific criteria. Lenders typically require a larger deposit, an HMO licence may need to be in place, and some use different ICR calculations. Gross yield equals annual rent divided by property value. A property worth £200,000 generating £800/month produces £9,600/year in rent, giving a 4.8% gross yield. Net yield after costs (management, maintenance, voids) is typically 1 to 3 percentage points lower.
